The Lightning Network is a Layer 2 scaling solution built on top of the Bitcoin blockchain that enables fast, low-cost payments through a network of off-chain payment channels.
Two parties open a payment channel by locking Bitcoin in a multi-signature wallet on-chain, then exchange signed balance updates off-chain. Only the opening and closing transactions are recorded on the Bitcoin blockchain. This allows participants to send and receive payments nearly instantly with minimal fees, since individual transactions do not need to be confirmed by miners.
The process involves three main steps.
For payments between users who do not have a direct channel, the network routes the payment through intermediary nodes. Each node along the path forwards the payment if it has sufficient channel capacity in the right direction. The HTLC mechanism ensures that every hop in the route either succeeds together or fails together, removing counterparty risk.
The Lightning Network addresses one of Bitcoin's most significant challenges: throughput. The base Bitcoin layer processes roughly seven transactions per second, which is insufficient for global payments. The Lightning Network can potentially support millions of transactions per second by moving most activity off-chain.
